Gold Drops For Third Straight Week As Hot Inflation Fuels Fed Rate Hike Bets

Gold prices experienced a decline on Monday, marking the third consecutive week of losses. This drop was influenced by stronger-than-expected US inflation data, which heightened expectations for a Federal Reserve interest rate increase. As of 21:29 ET, spot gold was down 0.3% at $4,335.98 per ounce, while gold futures fell 0.7% to $4,376.92.

Last week, gold declined by 1.8%, despite a recovery observed during Friday's trading session. Silver and platinum also saw decreases, with silver falling 0.7% to $64.09 an ounce and platinum slipping 0.3% to $1,792.63. The US Dollar Index rose by 0.1% to 99.19, adding further pressure on dollar-denominated precious metals.

Inflation and Fed Rate Hike Expectations

The primary driver behind the recent market movements was the August US consumer price index (CPI) report. The core CPI, which excludes food and energy prices, increased by 0.3% month-on-month, indicating that inflation remains above the Federal Reserve's target of 2%.

Market participants are now pricing in an approximately 86.7% probability of a rate hike at the upcoming Federal Reserve meeting. Higher interest rates typically diminish the appeal of gold, as it does not yield interest, making yield-bearing assets more attractive.

Impact of Rising Oil Prices

Compounding the inflationary pressures is the significant rise in oil prices, with Brent crude trading near $107 per barrel after a nearly 9% increase last week. This surge in energy prices poses challenges for the Federal Reserve, as higher energy costs can lead to increased transportation, production, and consumer prices, potentially sustaining inflation even amid moderate economic demand.

As of Monday, the US 10-year Treasury yield was around 4.97%, while the 30-year yield exceeded 5.36%. Elevated yields increase the opportunity cost of holding non-yielding assets like gold, further contributing to its price decline.

Geopolitical Risks and Market Dynamics

The recent decline in gold prices reflects a shift in market dynamics, where higher yields, a stronger dollar, and increased expectations for Fed tightening have reduced the support gold previously received from lower interest rate expectations. However, geopolitical risks, particularly the ongoing conflict in the Middle East, continue to influence energy markets and maintain demand for gold as a safe-haven asset.

What to Watch for Gold Traders

Gold traders are advised to closely monitor the Federal Reserve's policy decisions and guidance, especially as the probability of a rate increase has risen to about 88%. The accompanying projections and comments from the Fed will be crucial in assessing their outlook on inflation.

Additionally, US Treasury yields and the strength of the dollar will remain key variables affecting gold prices. Sustained high yields could exert further pressure on gold, while any shifts in rate expectations could quickly alter demand for the metal. Traders should also keep an eye on oil prices and developments in the Strait of Hormuz, as further disruptions in energy markets could elevate inflation concerns.
